In this latest episode Floortje Nagelkerke from our Amsterdam office discusses EU payment for order flow (PFOF). I’m not rooting for a ban on PFOF here, but I AM rooting for a level playing field. If we would like to create a single capital market in Europe and we want to avoid regulatory arbitrage, then the only way to accomplish this is to have a single approach across all the Members States in the EU. This is especially interesting because regulators and law makers have been working towards pfof meaning a centralised capital market for years already in Europe through the CMU plan.

The broker may choose to send the order to the venue offering the highest payment to the broker rather than the best execution to the client. While the European Commission argued a full ban on kickbacks would ensure retail investors would receive ‘value-for-money’ last year, the regulator has rowed back on its initial position in recent months. Even if the implementation of grandfathering rules in Member https://www.xcritical.com/ States other than Germany is currently unlikely, it cannot be ruled out, as they can still be reported to ESMA until 29 September 2024.

Investors use brokerage services to buy or sell stocks, options, and other securities, generally expecting good execution quality and low or no commission fees. While investors don’t directly participate in the arrangement, how well their trade is executed can be affected by it. Under the promotion of zero trading fees, brokers are able to attract retail investors to their products despite the kickbacks they receive from market makers. This ban on kickbacks is based on the principle that investment firms working for their clients should strive to obtain the best possible price and the greatest chance of execution for the transactions they carry out.
How do market makers profit from PFOF?
The changes required brokers to disclose the net payments received each month from market makers for equity and options trades. Brokers must also reveal their PFOF per 100 shares by order type (market, marketable-limit, nonmarketable-limit, and other orders). The rise of low- or no-commission trading took off after Robinhood Markets (HOOD), the low-commission online brokerage, began offering such services in 2013.
For retail investors ordering well-known stocks and other assets, routing orders to market makers for PFOF could be a benefit because market makers bulking up trades in this way can offer tighter bid-ask spreads than traditional exchanges. By most accounts, the past decade has heralded a new age in retail investing—by eliminating commissions retail brokers have “democratized finance.” In place of commissions, retail brokers now rely on payment for order flow (PFOF) to drive revenue. While the elimination of commissions sounds great, there is ongoing debate as to whether PFOF benefits retail investors.
PFOF dates back to at least 1984, and one of its original most vocal proponents was Bernie Madoff, who described it as a way for market makers to outsource the task of finding orders to fulfill. ESMA confirmed it will select a single venue to operate the consolidated tape for each asset class for a period of five years. PFOF distorts the market in so many ways and gets even more complicated when you have a seemingly locally-compliant company/product that sits on top of a broker based in a PFOF-friendly EU country. That would indeed mean that some lawmakers or governments might be disappointed. However, sometimes it’s necessary to take one step back in order to take two steps forward.
So, let’s please look at the bigger picture here and make Europe a stronger, more resilient, and competitive market. There’s still so much more to gain by working together and create unity than by going backwards and have a fragmented market. It significantly complicates the approach, it goes against the principles of the CMU, it goes against a level playing field, and it opens the door for all Member States to implement their own rules again. If it helps, we’ll even provide you with an outline of a script to help you support your advocacy. As regards Ireland, Italy, Spain, the Netherlands, France, Luxembourg and Sweden there are currently no intentions to make use of the grandfathering rule and thus, the prohibition of PFOF is being applied immediately. In Austria, there were considerations to issue a corresponding exemption from PFOF following the German example but so far no public announcement has been made.

PFOF has become a controversial topic, and recent SEC comments suggest that the topic may remain contentious. For now, however, FINRA Rule 5310 establishes the parameters that regulators expect firms to put in place. The issue proved costly to Robinhood, resulting in an agreed settlement of $65 million. It was only one of many issues the company faced from both federal and state regulators. In December 2019, FINRA fined Robinhood $1.25 million for earlier best execution violations.
As the name implies, a market maker will make a market for certain financial instruments. Typically, the market maker will offer a better price than is available on a public exchange. Perhaps the most significant concern with PFOF is the potential conflict of interest. Brokers are incentivized to route orders to the market maker that pays them the most, rather than the one that might provide the best execution for your trade.

It noted the EU’s legislative process has only taken “timid steps” towards greater transparency and data consolidation, but added it was positive a more robust framework could still be implemented. Last November, the European Fund and Asset Management Association (EFAMA), UCITS ETFs could see up to a $1trn windfall from a real-time consolidated tape for equities and ETFs. In this article I don’t want to bring any subjective opinion forward on the role of PFOF itself, but rather focus on the future role of PFOF in the European landscape and the necessity for a level playing field. 2) The other side believes PFOF is a necessity to help improve retail participation in the investment space. 1) One side believes PFOF is a conflict of interest and can therefore be detrimental to the retail client.
To fully understand PFOF, you need to understand how the bid-ask spread works.
